This episode of Explain the Economy to Me focuses on the consequences of current inflation and the measures proposed to address it. It begins by explaining that inflation leads to a loss of purchasing power for the French. This decline, however, is unevenly distributed across the population: since the products whose prices are rising the most are energy commodities, particularly oil and gas, and agricultural products, such as cereals and certain fresh produce, households that spend a larger portion of their budget on these items are more affected by inflation. Thus, lower-income households, rural areas, and the elderly experience a greater loss of purchasing power. Although inflation forecasts predict that it should not be prolonged, governments are taking measures to try to limit the loss of purchasing power. It is then explained that governments face a dilemma: on the one hand, they are incentivized to act to avoid discontent and a significant loss of purchasing power among citizens; on the other hand, they want to avoid a wage-price spiral, that is, the idea that if wages increase, companies will pass on the wage increase by raising prices, leading to further wage increases and ever-higher inflation. Governments have therefore chosen to focus primarily on the most modest households. The French law on purchasing power of July 7, 2022, is then presented. It is also emphasized that the lack of wage indexation to prices tends to increase inequality; another solution would be to try to better combat this inequality to ensure that the majority of the population does not lose purchasing power. Finally, the actions of central banks are presented. The European Central Bank (ECB), like the Federal Reserve in the United States and other central banks, ended its asset purchase programs and raised its key interest rates to prevent excessive inflation and meet its inflation control targets, generally keeping them around 2%.
